If there is actually nothing physical going on, can they even use LTIR? If so, why wouldn't have Edmonton just said that Smith needed an absence instead of using the failed physical excuse?
The other way teams get cap space instead of cancelling a contract is using the SABHP, like what Columbus did with Texier, although that doesn't apply to Kylington either.
This situation seems so rare, that a mechanism was never put in place. If a player was going to miss a whole season, I wonder if the league could implement something on the fly. Obviously you wouldn't want teams taking advantage of such a mechanism, but if the player is having a serious problem and the team can't use him for an entire season and playoffs, I personally don't see a good reason why the player should apply to the cap.
