2. Is it spyware that causes this?

3. How the heck was there a restore point I was able to go back to, when I dont even run system restore.
I have seen this with a client. Their wireless connection was pass poor and it slowed everything down on their computer. Not to the extreme that you are experiencing, but it was painstakingly slow. I fixed it by getting rid of their wireless connection, and running a wire to her office so she could plug it in via wire instead of wireless. It solved her problems.

I also cannot remember if her Wireless NIC was wireless-B or Wireless G as this was some time ago, but I think an option may have been to try a wireless G NIC as Wireless G, while not perfect, is oodles and oodles better than wireless b

System restore is ok to run.

I don't think this is spyware.

You may have it set to auto create a restore point?
